This week, we take a closer look at interest rates, expectations from the Federal Reserve, and what history tells us about market performance when rates start to decline. The effective federal funds rate—the overnight lending rate between banks—hit 4.33% in July. According to the Fed’s own Summary of Economic Projections, policymakers expect that number to trend lower over the coming years, with a median estimate of 3.40% by the end of 2027.

Why does this matter for investors? Because history shows that rate cuts often act as a tailwind for stocks. Looking back to 1957, the S&P 500 has averaged a 9.7% return in the 12 months following the start of a Fed rate-cutting cycle, though the range of outcomes is wide. While nothing is guaranteed, the data reminds us that monetary policy shifts often create opportunities—and risks—that shape portfolio outcomes.

MARKET COMMENTARY

Equities

  • U.S. markets regained footing, with the S&P 500 up 0.30% after Powell’s Jackson Hole remarks hinted at future rate cuts.

  • Rotation favored value and cyclical sectors as mega-cap tech names slipped.

  • Retail earnings showed a still-resilient consumer, though companies flagged rising cost pressures ahead.

  • Financials, industrials, and materials led gains, while energy jumped over 3% on tighter crude inventories.

  • Overseas, developed markets posted slight gains, while emerging markets lagged despite strength in China.

Bonds

  • Bonds rallied across the board as Treasury yields fell sharply on Powell’s dovish tone.

  • The 2-Year Treasury dropped to 3.68% and the 10-Year to 4.26%.

  • Government bonds led the charge, with corporates also benefiting—investment grade closing at 4.91% and high yield at 7.23%.

Macroeconomic Data

  • Housing data was mixed: builder confidence slid, but starts rose 5.2% and existing sales climbed 2.0% on lower mortgage rates.

  • Jobless claims ticked up—235k initial, 1.97M continuing—signaling a cooling labor market.

  • PMI data surprised to the upside: Services at 55.4 and Manufacturing at 53.3, the strongest since 2022.
